I found a iphone (black back 8GB) on a beach in Thailand. I spent the next 2 hours trying to find the owner with no luck. I have entered the wrong pass code to many times and now its locked. The screen says iphone is disabled connect to itunes sim locked. Of course when I connect to itunes it wont recognize it.

I would like to turn this in to an itouch. Is this possible?
 
Sorry let me clearify

When I plug in the iphone, itunes opens and i get

"iTunes could not connect to the iPhone "My iPhone" because it's locked with a passcode. You must enter your passcode on the iPhone before it can be used with iTunes."

This is a found phone and i dont know what the passcode is.

You will have to put it in DFU mode then.
Follow the first link that I posted above to restore it in DFU mode.
