Please advice me what to do with my iPod Touch before I sell it to a stranger. Should I just do the restore and choose back up?
 
I sold my 2nd-gen iPod Touch earlier this year, and that's what I did. The full restore. Takes quite a while, though!

Do you mean restore from backup? Don't, that'll put your personal info back onto the ipod. Set it up as new.
 
You want to erase all contents and settings of the iPod touch, which you can do in Settings -> General -> Reset. It will take a long time, maybe an hour or two, or at least it will if your iPod doesn't have hardware encryption, which the 3G might have. After that, it will be pretty safe to give to a stranger.
