I used to find that a square image was perfect. It showed up well when the person rang, because it left space above and below for the various buttons.
It also suited the Contacts app and iCloud, because their image placeholders are square.
With iOS7 the incoming all screen now needs to be 640x1136 (as seen in the promo pictures for an incoming call), but the app and iCloud placeholders are circular.
Has anyone figured out the best position to have someone's face so it fits well in both situations?
 
You can re-position and re-size the circular contact photo to fit, so I'd say go with photos that work well with the incoming call screen.

To tweak the contact photo, open the contact, tap Edit, tap the portrait and select Edit Photo (once you've selected a photo for the contact). You can then drag and pinch it to fit the circular crop area.
 
This is actually really good. If you have a full screen image of a contact, it shows when they call you. You can then add the full-screen image to a contact and mask just the circular area you want, so that they show up nice an clearly in your Favourites list or on iCloud Contacts...excellent!
