I don’t subscribe to Apple Music or use iCloud. In the Music app on sequoia, all the local files in my personal collection are labelled “downloaded” as if they came from Apple Music. Every track has a downloaded icon and every album has a checkmark that says “Added”. I created a new empty library as a test, added a single audio file, and it was also labelled downloaded. Is this a bug? What’s going on?

Most likely. But it hasn't worked like that in the past. And it would be a pretty bad design change. "Downloaded" and "stored on disk" are very different things

If it's a bug, I don't want to use Music until it's fixed in case it ends up doing something silly to the Library or files like changing metadata.

I am pretty sure that when I had my Windows 10 PC (before selling it last year), all my local music files saved in iTunes where stored in a folder named "Downloads" or "Downloaded". On my Mac running macOS Sequoia, I don't have any local music files as I now use the Apple Music streaming service.
 
check your home>music>music>media>music folder. are your albums there? back your mac up, and all should be well. all my on-my-mac music is exactly where it should be in sequoia...
 
They are. I grizzled about it a while ago (can't be bothered finding the post though), but nothing's changed since then.
I'm still on Sonoma and not seeing the problem (Music.app 1.4.6.32) but I notice that nearly all of my music files have the com.apple.quarantine attribute. Most everything was imported from iTunes. Anyway, just wondering if the quarantine extended attribute has any bearing on what you're seeing in Sequoia.
