It isn't really possible with the iPod touch because you don't have a decent speaker. The internal speaker on it is basically just for beeps. There may eventually be an application if you want to have your headphones for a MP3 alarm, but I'm not sure.
 
I haven't played with 2.0 yet, but I could do this with a 60 gig wheel Ipod, by just putting it in a speaker dock and setting the alarm to silent, then pressing play and then turning it off.

when the alarm triggers it turns back on and resumes playing.

I used this to wake up a dorm of Stag's ( uk term sorry) with the joys of the "eagle has landed film" before a day's shooting.

yeah, I loved this function when I'm using my 1st gen iPod nano.
why iPod thoch cannot do this?
I mean connecting it to a external speaker of course
