If you're having this problem, do a "DFU restore".
NOTE: This is a
start from scratch procedure, which will
wipe out all the contents of your phone. However, it works! Before starting out, make sure that you have
backed up your phone to your iTunes library, including
transferring all purchases to your library.
- Plug your phone into your PC/Mac's iPod/iTunes USB cable.
- Turn off your phone by holding down the Power button for 4 seconds, then swiping to turn off.
- After the phone has turned off, simultaneously press the Power and Home buttons, and continue to hold them for ten seconds.
- At the end of ten seconds, release the Power button only, while continuing to hold down the Home button.
- About 10 seconds after you've released the Power button while continuing to hold down the Home button, iTunes should say that it's seeing a phone in Restore mode.
- After iTunes has recognized the phone in restore mode, release the Home button.
- Select the Restore button in iTunes, which will reload your phone's firmware.
- Wait for the phone's firmware to be restored, which will take ~~5 minutes.
- Make sure you setup your phone as a new phone, instead of restoring from backup
After the phone is restored, you can then move on to using Sync to reload your applications, music, videos, etc. You'll also need to reset the phone's settings, etc. It does take a bit of time, but I've now done this dozens of times, and it always has worked for me, on both original iPhones, as well as on iPhone 3Gs.

P.S. My guess is that the majority (if not all) of the folks who are running into problems like this with 2.1 did an
update, instead of a
restore (or whom did a
restore from backup). Since 2.0x managed to corrupt the data for some of us, keep the corruption off your phone by doing an update instead, and then use syncs to restore your content! After everything is back in working order, you can then go back to using backups as normal.
P.P.S. I'm claiming no invention here, but am just repeating this for folks who might not be familiar with the procedure.
