According to O2, pay as you go iPhones don't have internet tethering. I read on Engadget a way to set it up, but there was a update to the post saying O2 knows if people do this and will cut off their data.

So, I wanted to ask: is this true? If so, is there anyway to do it where O2 can't find out?

The iPhone knows it's a pay as u go chip and disables tethering it vanishes from the menu.

You can jb and it will work. O2 don't do nothing about it. I use a payg iPhone chip in my nc10 for mobile broadband as the iPhone sims come with 12 months free data.
