Ok, so I got a call while driving and of course I had the IPhone plugged into the stereo, so i unplugged it and answered the call. After the hastle of unplugging the Iphone from the jack and taking it off the dash window mount while drive 65 on the freeway, I called my wife back with it still plugged in and of course the music stopped and she answered. I asked if she could hear me and to my suprise she could!

So all I can think is that when the headphones are plugged in it does not over-ride the built-in mic but allows it to continue to pickup sound along with the mic that is on the headphones, and if there is no mic on the headphones then you can still talk to the person without unplugging the aftermarket headphones, or in my case the audio cable that plugs into the car stereo.

thus the iphone works great as a hands free device in the car!

Yep. I noticed this on day 1 cause I didn't want to open the brand new iphone earbuds, so I used my old ipod earbuds.

Doesn't matter how old the heaadphones are just make sure you do not block the built in mic on the phone. Essentially it acts like speaker phone but with head phones, or car speakers plugged in.

(make sure you volume is up, turn it up while you have the audio cable plugged in and durring the phone conversation)
actually-that would only make you hear them better- my bad

Yeah, I've realized this not too long ago, I have my iPhone connected in car via AUX RCA to MINI connectors and when call comes in or if I make call out, sound comes through car speakers and I speak through built-in mic on phone. Believe it or not, most people I talked with in this manner heard little too no echo! This device is just so so sexy!

Another discovery (maybe it has also been noted) but as I got to work I noticed I brought my Dock but not the usb charging cable. I put the Phone in the dock and plugged in the computer speakers to the back of the dock(otherwise it doesn't fit) and sound blasted out. I guess this only seems obvious no that I think about it!!
