My wife was also worried about the microphone listening in on us. So for the mic I said ok, go to System Prefs -> Sound -> and lower the Mic input volume all the way. Well it still registers the audio level when we talk or snap our fingers! We're both SHOCKED! Isn't there any way to really TURN THE MIC OFF in the software?

You can disable the hardware by removing the associated kernel extensions. I'm not sure how easy it'd be to re-enable, but I suppose if you save the kexts somewhere you can always drag them back.

This is more along the lines of what we've been watching.

I'm no supporter of the Bush government, or government power in general. But that video is a bit extreme, and certainly shouldn't be believed wholesale.

If the government actually wanted to watch you they'd do it whether you turned off your iSight or no. If you were actually under surveillance, do you really think they would leave it up to you to stop them simply by turning off your computer camera?

Relax. Your mac isn't watching you, and even if it was there're still the cameras hidden in the ceiling.
