My original hard drive on my mid 2011 IMac crashed and I have updated it with a new 3TB WD Blue drive. I reset the whole thing like it was new out of the box and let my wife use it for her photo editing work. I am trying to login to iCloud with her apple user id and password and it will not accept it. I receive the notification on her iPhone, but it shows that I have either a wrong username or password on the iMac. Is there something that I am doing wrong? Also, with the fresh install, I am running OSX 10.7.5 and would like to update to a newer OS, is this possible. Thanks in advance!

You can update to High Sierra without issue. I would update fully before troubleshooting the iCloud issue.

I have tried to upgrade from 10.7.5 but it tells me that I can't upgrade, that I have to be at 10.8 or later?

If you are updating an OS to High Sierra, then yes, you'll need to be on 10.8.5 Mountain Lion. If you are doing a fresh install from USB, you should be able to go High Sierra without issue. I have seen in the past where if the firmware isn't to a certain point, the install with fail. High Sierra 10.3.2 and 10.3.3 both have a firmware update to deal with Spectre and Meltdown.
