Ok turns out this wasn't a bug! Voice dictation allows independent mic selection from a dropdown box in the "Dictation and Speech" pref pane. If you have a USB audio device plugged in, it might default to that like it did for me, even though my "Input" settings under the "Sound" pref pane were setup for the "Internal microphone".
So just a heads up to those having issues with dictation and external audio devices. Here is a screenshot of the setting you need to change:
