I am a bit confused about how the watch applications work. Does the Apple Watch use apps from the phone or do you have to install them into the watch.

You install them on the phone, and use the phone app to assign them to your watch.

The watch uses apps from the phone for notifications without installing apps on the watch, I was happy to see that. Just look in your Apple watch app for settings.

Of course you can install them on the watch if you directly want to acces an app on the watch.

You need to install a Watch app if the iPhone counterpart does more than just push notifications to the watch
