I have an early 2008 20" iMac that I was trying to update the os to Lion. I was having problems with the install and now it says the hard drive has a s.m.a.r.t. problem and i must replace the hard drive. Is it possible to put an os on an external hard drive and use it in place of the internal, or do i have to replace the internal hard drive?

Well you can use an external hard drive, but with only USB2 ports it will be extremely slow. Suggest going inside and replace the drive with an SSD.
