Is it possible to install 10.3 on an encrypted disk image and use that as a startup disk? I know about FileVault and I'm not interested in that. Any ideas?

I am not aware of any OS that can boot from an encrypted disk. Linux does it by booting off a non-encrypted disk then mounting it during boot up. Is there any reason why you need the whole disk encrypted? Usually people only encrypt to protect personal data, most people don't store such data in system and application folders.
