I want to sync my music from itunes with iphone, but my music library is larger than the capacity of the iphone, so when I see this message to sync, than which music exactly is synced over to the iphone ?

How does syncing music work ?

It will still try and sync as much as it can but then pop up an error message saying you need more space.
Try checking the box in Summary labeled "sync only checked songs and videos". Then go through your library and decide which songs you really want on your phone and which you can live without.
You can also go to the Music tab when your phone is plugged into iTunes and select certain artists or playlists without having to select everything.

Under the Device, Music - sync preferences, if you choose something like Sync selected playlists, etc., you can choose said playlists and then there is a box there that says 'Automatically fill free space with songs' to get the most of your space more or less automatically.
