Will increasing the storage capacity of 16GB iPhone SE 1st Gen to 32 GB affect the performance or battery life in any negative way? Can it lead to unexpected shutdowns? I was planning to increase the storage to 32 GB since 16 GB is too less for me.

No, iPhone battery life and performance is not affected by the amount of storage on the device.
If you use more storage space, backups will take longer (if you store more apps and files, it takes more time to back it up). But, there's no affect on how your device works.
