Is there a way/app to do this (w/o jailbreaking)? I have my iPad 2 on its dock always connected to my iMac via USB, and was thinking how great it would be to use as a second display for iTunes etc.

I know there are apps such as Air Display that can do this over WiFi but I don't want the lag.

Nope, if you want to get rid of MOST of the lag get the app Splashtop, plays video beautifully!!
 
A second display comes in handy, but you need to think bigger! ;) Stick a 40" or 50" HDTV on the wall above your PC and let THAT be your second monitor. :D
