Reading at apple iCloud site - http://www.apple.com/icloud/features/

It states that "And all the music iTunes matches plays back at 256-Kbps iTunes Plus quality — even if your original copy was of lower quality."

When they say 'Itunes Plus', they mean AAC right?

Also, when it matches, I'm guessing they Don't convert as that would just reproduce worse quality. If it's the equivalent version, but at 256k, you may as well say, "for 24.99 a year you can purchase 256k quality songs", but it wouldn't sound that great then.
 
You can delete all the cached files from your music library by going to

settings/general/usage

and swiping (delete) music.

This will clean out all your local storage. So kind of gives you streaming ability, but you have to manage the storage yourself.
