Hi guys, I'm trying to update from SL to Lion on my 2011 iMac. I get to the bit where it asks which hard drive I want to install to but Macintosh HD is greyed out and under it is 'This disk cannot be used to start up your computer'. Any help is much appreciated.
 
I'm getting this too. I'm going to create a small partition on my drive and restore the Lion disc image onto that and then boot up and install from there.

Try opening System Preferences and selecting your drive under Startup Disk and reboot from there and try again if you haven't already.

Question, why aren't you just launching lion from Applications?
