I thought I'd share a few fixes I found because I know someone else has this problem.

1. Open "Keychain Access"
2. In "View", enable "Show Invisible Items"
3. Search for "Auto Unlock"
4. You should see a whole bunch of application passwords for "Auto Unlock: XXXX's ..."
5. Select all records and delete (this will reset/disable auto unlock on other Macs if you use multiple Macs)
6. Whilst still in "Keychain Access", search for "AutoUnlock" (no space)
7. There should be 4 entries for "tlk" "tlk-nonsync" "classA" "classC"
8. Select 4 records and delete (don't worry if they re-appear, the system repairs this automatically)
9. Open "Finder" and navigate to "(User Name)/Library/Sharing/AutoUnlock"
10. There should be two files "ltk.plist" and "pairing-records.plist"
11. Delete both files
12. Open "System Preferences" and try enabling auto unlock. You may need to enable it twice, the first attempt will fail.

I would love to take credit for it but someone named stoska992 posted this on the Apple support forums.

Edit: The above fix worked for half a day then stopped working. The unlock with Apple Watch box was unchecked. The fix below credit to wilberforce finally worked for me. Since some people say the above fix kept working for them I'm going to leave it.

Plug in hard wired (Non Bluetooth) keyboard and mouse.

Uncheck "Use your Apple Watch to unlock..." For me this couldn't be checked

Option-Shift-Click Bluetooth icon in menu bar

Debug

Factory reset all connected Apple devices

For me the first time I checked "Use your Apple Watch to unlock..." popped up with an error but the second time it worked.

People in other posts say Apple is working on a fix for this but in the mean time hopefully one of these works for you

I've been having this issue since unpairing and pairing my watch in an attempt to fix battery drain of WatchOS 7, and I'm happy to report that your method was successful. (I wasn't able to find ~/Library/Sharing/AutoUnlock on my computer, but the process worked anyway) Thank you!

When you said it’ll fail the first time, it kept failing for me. I waited about 15-20 min and before I could go in to tic that box I was prompted to unlock with my watch from a notification on my MBP and then it worked! Huzzah!!

Effing brilliant! Works like a charm. This was really pissing me off. Apple really screwed up Watch OS7 bigtime :(

Now if the battery drain issue is fixed with the .01 release just installed, I'll be happy again, but Apple owes me about 3 hours of time.

Well I hope this fix stays working for everyone. It just unfixed itself and doesn't want to work for me now.
Unfixed for me too, so I tried another fix I found, that worked:

Option-Shift-Click bluetooth icon in menu bar
Debug
Factory reset all connected Apple devices
Edit: Then uncheck and check "Use your Apple Watch to unlock..." in Security and Privacy

I had to temporarily hard-wire connect wireless keyboard and trackpad to restore their bluetooth connections

YMMV

I hope this doesn't keep unfixing

Bleh. My fix unfixed itself :/
C'mon Apple. Really.

Okay this worked for me. Crossing fingers it doesn't unfix. I had hardwired mouse and keyboard already but if not I would recommend doing that first.

Edit: This worked till I got home and it acted like the Apple Watch didn't exist. I logged on with my password and the box was unchecked. I guess I'll be waiting for a patch from Apple. Maybe it will still work for some.

Thanks, this helped me!

I opened a case with Apple yesterday, they gathered lots of diagnostic data for the engineers, and I got the following response this morning:

I have a response from the Engineers already—it was a fast one! They advised that they are already working toward a resolution for this issue and that they will provide us feedback as soon as they have a solution. They did not give a time frame, but indicated that they will notify me when they have that resolution ready. I will in turn, let you know from there.

The original fix above is holding well for me still.. fingers crossed. I didn’t realise how much I like the watch auto unlock until it was gone!

I updated the original post with this fix since it's still working on day two for me. Thanks so much and I hope this thread helps everyone!

I spent most of the day trying to figure what's wrong with unpair/pair, iCloud logouts/logins, reboots, resets, toggles and etc. This fixed it. Thanks for the info.

Unfortunately it did not stay fixed. I had to repeat this several times. Sigh
Did you try the second fix I posted below? So far that one is working for me. Also there’s an update for macOS so maybe there’s a fix in there but I’m not sure

I’m having the same problem since updating iOS and watch OS.

Today an Apple senior support person confirmed that it seems to be a problem with the recent updates in OS, likely the watchOS 7.

She told me they have over 70 reports so far. Apple engineers are working on it, and currently it looks like it will need to be patched in a future OS update.

Yes, the second fix (bluetooth debug, etc) was the one I suggested, although I can't take credit for it as I found it elsewhere.
I found another fix (in the other ongoing thread, credit @ISprainedMyUvula ) involving a terminal script to reset bluetooth (after doing all of the above), but I don't know if that sticks, either:
sudo rm /Library/Preferences/com.apple.Bluetooth.plist && sudo shutdown -r now

I suspect all these "fixes" force a reset of the interface to the Apple Watch, but it appears that none of them are truly permanent, until Apple fixes the bug

Tomorrow will be day three so I’m hoping it sticks for me. I just got a patch for watchOS but I don’t think it fixes this. Maybe next time.

Steps in first post (but seen elsewhere) didn't work for me. Neither did powercycle or icloud log-out/in.

My solution was:
shift+alt+BT in menubar->debug->Reset all connected Apple-Devices to factory settings.

same problem here. Tried the steps above a few times and still not working.

I bought the Apple Watch (from Garmin) for the integration and I am having many problems like this and VO2 Max not being reported. :(
