Alright, finally after many hours.

I have upgraded my iPhone to ios version: 4.2.1 while preserving the 04.26.08 modem firmware.

My last question.
During the creating of a custom firmware via Pwnagetool, I think I might have clicked "Activate iPhone"

I am currently using At&t with an at&t sim, but I will be traveling internationally in a few weeks, so I'll have to switch the sims. Does clicking "Activate iPhone" cause issues?

What exactly does "Activate iPhone" mean.

One more quick thing. After the iPhone was restored via the custom firmware
I searched cydia and found ultrasn0w. All i did was install it. Is my iPhone unlocked now?

If you've got an AT&T SIM then you've got no reason to have "activate iPhone" checked. This is also known as 'hactivation'. That is only if you do not own a compatible SIM card for the carrier the phone is locked to. IE: If you were to own an AT&T phone and want to activate it/unlock it for T-Mobile but don't own the AT&T SIM to activate it, you would need to have that checked because you don't have the AT&T SIM, therefore being unable to pass the "activate with iTunes" screen. Hactivation bypasses that.

Install ultrasn0w and you should be unlocked. By should, I mean to imply that the hactivation can sometimes cause service issues. Hactivation may also cause push notification issues.

is there any way to check to see if i "checked" activate iPhone in Pwnagetool?
I'm getting paranoid about it.

Should i just remake a custom firmware for 4.2.1 via Pwnagetool and restore the iPhone again?

Wirelessly posted (Mozilla/5.0 (iPhone; U; CPU iPhone OS 4_2_1 like Mac OS X; en-us) AppleWebKit/533.17.9 (KHTML, like Gecko) Version/5.0.2 Mobile/8C148a Safari/6533.18.5)

So I'm just going to redo what I just did. Create a custom 4.2.1 and then restore to that custom firmware via iTunes In dfu mode. Even though I'm already running 4.2.1, this process should write over what I already have. Is this correct???
