I'm using 10.5 right now, on an iMac G5. My problem is with where an icon 'lands' on the desktop when I move it about. The second column from the left is where I have trouble dropping items. Each time I try to do so it snaps to the wrong column, normally the one on the left. This isn't a problem when I reduce the grid size for desktop to a smaller size (I have it at the largest).

Is this a known bug? And does anyone know a fix for it?

I don't know if it is a bug or simply a limitation for big icons. Try playing with the size of the icons and the grid sizes until you find what you want. What I suggest is either play with that or just turn off grid spacing and re-arrange the icons manually to your liking. I assume you know how to do this since you reduced the grid size but just in case you can change these settings by right-clicking(Option-clicking) the desktop. Sorry I wasn't of much help.
