Hello,
How are you?
Now that my 5s has arrived and I have it set up from my iTunes 5 backup with everything, it is time to pass on my old iPhone 5 to my wife.
This will be her first iPhone. She is used to Android.
I will use iTunes to restore my iphone 5 to factory settings and then set it up for her.
My question is that she does not have a Nano SIM yet.
Can I restore the iPhone without a SIM inserted and set it up? Create her iCloud account and all that?
Or is a SIM card mandatory?

No.
You will need a sim inside in order to activate it after the restore.
You will not be able to get inside the homescreen without one.
