Safe to RESTORE and UPDATE jailbroken 4.1?

I just wanted to restore my Iphone and remove the JB. However, since 4.2 has been released, I will have to update it as well. When I click Restore, it says it will "Restore and Update." Is this safe?

Yes. Doing that will restore and update phone to 4.2.1.

So should I restore from backup or restore as new? I'd like to unjailbreak and be on 4.2

If you dont want anything to carry over from your JB backup set up as new phone.
