when you set up a new phone from iCloud, are the photos transferred to the phone?

I would want them in the cloud but not actually on the phone. Is that possible?
 
You have to use iCloud photo library. If you don't already have photos in the iCloud photo library, they won't transfer, only the ones in the photo stream (if there are any). After you set up the phone, turn on iCloud photo library (if it wasn't previously) then select "optimize iphone storage" and they won't be kept on local storage, only in the cloud.

Cool thank you. I checked my settings and actually I am using iCloud Photo Library. And it's on optimise. However it's still stored ALL of my photos on my current (old) phone.

I am assuming it won't matter if I backup from iTunes or iCloud? I only want to use iTunes for speed but not if every photo will be included.

If you have optimize on, the full size photo is in the cloud and a small thumbnail is on your device. The iTunes and/or iCloud backup will not include the photos. They have there own storage area in iCloud. What will be in the backup is your photo setting preference for the feature.
