Ok, I just bought a mic/headphone splitter for my touch (1st generation) so I could use skype. It has THREE bands on the connector so I know the microphone is included - BUT when I plug it in and try to run SKYPE it says 'no microphone connected' - why is that? I am using version 3.1.2 (7D11) of the touch software.
Here is the splitter. On the actually splitter it has a picture of a mic and a headset and it has three bands for the 3.5 inch input.

The first generation iPod Touch does not have a microphone port, so plugging in a microphone will not do anything.

1st generation does not have a mic input. The splitter you bought will just allow the use of a headset with a mic built in. It will allow the microphone on the headset to pass through the blue designated connector on the splitter.
