See attached photo. I got my Apple Watch the first week, so it's been about a year and it's progressively getting worse. Is this a normal occurrence? Would Apple change it out for me or am I stuck with a rusted watch?

I have no such issues with my sports bands, definitely get in contact with Apple.

Definitely not normal. Take it to Apple, they might be nice and replace it.

That part is made of 316L SS. Should not do that at all.

316 stainless isn't completely rust proof, however it's not normal. Take it back as stated.
