It is possible if you have one large enough. I think you can just about make it with a 2GB drive but I would say that is the minimum you could get away with.
 
If the format on the thumb drive is fat 32 then it won't work.. Reformat the drive to HFS+ inside of disk utility..


Then it should boot once you installed the OS and have enough space ...😱


Hold down option/alt key during boot up to select boot drive...


The said steps are for intel based Macs,since PPC Macs won't boot from usb ...

I remember installing OSX on my thumb drive when I first found out and I used an application that only install the necessary things as I only had a small drive at the time but for the life of me can't remember the name of it.
