Can time capsule backup an external usb drive that will be connected to it.
The drive would be formatted in FAT32 or HFS+ so that it can be used by mac & PC?

if so - how do I set it up

From what I understand, I believe the answer is no. Time Capsule itself has a hard drive embedded (server grade) so why is there a need for an external?
 
actually, you can add additional storage to a time capsule. im not exactly sure if it shows up as a separate drive. (i would assume so though)
but if your looking to backup the attached drive, no,i dont think that time capsule cant do that, at least not through time machine.
 
if you plug in the external to your Mac and then remove it from Time Machine's exclusion list it will be backed up by Time Machine.

oh. i didnt know that.

ive always wondered, what happens if time machine is unable to do a backup every hour? lets say that i am traveling and my backup drive isnt plugged in. do i get an error message, or does time machine automatically backup the next time osx senses the drive?
