Just curious, will a Time Machine backup performed in Lion, successfully restore to ML? For example, let's say I was setting up a new system with ML, can I just use a TM backup from Lion, or is better to use migration assistant or target disk mode in order to transfer files and user settings from an old mac to a new mac with ML? Thanks!

Yes. Although, it's worth noting that a backup made with ML will be buggy when restored to a fresh Lion install.

Thank you, so a TM back-up from Lion should cause no issues when used to set up a new system in ML?

Does everything transfer over, user settings, apps, etc., or will I have to manual transfer files over?

It will transfer over everything unless you tell it not to. You can choose what you want it to transfer
