Time Machine vs AEBS External HD?

I've got an iMac 2.8 aluminum, Leopard, an AEBS, and I'm looking to get a good external USB HD to use on the AEBS.

As I understand it, I can use that external drive to back up my computer (and anyone else on the wireless network), but that I can NOT use that external HD with Time Machine. Is that correct?

Also, does anyone have any good or bad external HD's that I should look at or stay away from? I'm looking in the 500Gig + range for lots of video/audio storage as well as backups.
