What are we supposed to do on our old iPhones nowadays before selling it besides erasing all content and settings? Please advise. Any help or suggestions will be greatly appreciated. Thanks.
 
Erase all contents and settings.

Remove sim card.

Sale.

You might also want to double check to ensure your Apple ID is no longer associated with that phone via the ID site.
This may be old but I recall an old iPhone I had was still receiving iMessages until I did the removal
 
1.back up phone
2. turn off find my iPhone
3. sign out of iCloud (delete mail account, etc if you want to for added security)
4. erase all content and settings
5. take out sim card

Do you think it will make a difference if I update the device to iOS 8 before selling?

I would keep it on 7 and then in the description of the ad say you can update it to 8 if the buyer wants. Some people don't like change so they specifically look for an older version.
