I am considering getting a Touch for portable WiFi and iPod operation but also have the option of getting an iPhone 3Gs for the same price. I do not need the phone function so would prefer not to enable it with a SIM card. Will the iPhone function like the Touch w/o activating its phone function? Are any differences with the operation of the iPhone vs. the Touch that would compromise its operation as a WiFi/iPod device?

To put it simply, You will not be able to. Your better off with the iPod touch.

If you can get the 3Gs without a contract for cheap, then it's better than an iPod touch, because of the speed and camera. But to get around the activation process you will have to jailbreak it.
