I heard that Software Update is removed in favour of updating via the Mac App Store in OS X Mountain Lion. However, I bought the iWork box set from the retail store and at the moment, the Mac App Store does not recognise my installed Keynote, Numbers and Pages. If I do update to OS X Mountain Lion, would I still be able to update these applications along other Apple Inc. applications like iPhoto, iMovie and Garageband?

Software update is now integrated into the MAS.

Ironically, the first update I got in ML was the iWork software update! Yes - it's still there just integrated into App Store.

Same as DanB and I never purchased iWork on the MAS so it works even for those who got it from the DVD years ago.

So, in conclusion, the Mac App Store in OS X Mountain Lion will still update Apple Inc. applications that it does not recognised as installed?

Yep. I even tried to purchase the MAS version and it told me I already had the software installed and to use software update (within the MAS to check for updates). So even better it won't let you actually buy the Apple software you already have installed.
