If I add a folder to iCloud, is the original location monitored so that if something is added to the folder or removed, the iCloud version is updated?

Yes. All folders inside iCloud Drive are automatically kept synchronized between your device(s) and iCloud.
 
Keep in mind - you can only "add a folder to iCloud" on iCloud Drive. It's not simple, for example, choose some random folder already on your computer and add it to iCloud.

There are WAYS to do that. I have some folders for particular apps "soft-linked" into iCloud so they stay up to date on all my Macs. That's not how Apple intends it to work, though, it's a "roll-your-own" approach.

@tomg35 are you referring to the use of symlinks of local folders to iCloud Drive?

If so, I believe it should work; although, I haven’t done such myself.
 
Or you can have all your folders in the Cloud only. Others may chime in with the pros and cons of doing that. This kind of just happened once when I was setting up a new Mac. Something I chose or didn't choose caused it, I'm sure. I've just left it like that, and haven't had any problems.
