It wasn't connected to the phone when it melted.
OP, take it to the Apple store and get some freebies.

Ohh, thank god...

That's a definite short! If it happened at my house, I would assume that my small dog peed on it or someone spilled a drink on it. Either a possibility??

The cable appears to be grey rather than white - All of my apple cables are white (here in the UK) so I have to ask the question - Is this the cable and charger that came with the phone or a third party one ?

They are all white that came with my iphone - they appear gray only from the photos.

The cable that came with my 3G was also a sort of off-white and looked to be grey in pictures, as others have said: go to an Apple Store and get it replaced(for free of course:))

Same thing happened to me earlier this morning. I woke up to being burned on my back because I charge my iPhone 4 on the bed with me when I sleep. When I rolled over in the morning, and I rolled on top of my extremely hot iPhone and I quickly jumped out of bed and unplugged it. I don't know how it got so hot or why, I think it just overcharged alot, but I still don't know if it was the cord/charger, or the phone itself. When I turned on the light and saw how melted the cord was, I was concerned and relieved that that I found it when I did and the house didn't burn down. My iPhone surprisingly and Luckly still works, but I don't know if I should return it.
