Despite the source of the image being not 100% trusted, this seems to be most accurate sounding rumour. Although I do not think that it will be called iPhone 4S as this will mess with the versioning numbers because the one after the 4S/5 would be 6.

From a realistic standpoint too, I think that increasing the size to 3.7" or even 4.0" isn't going to make a difference because few users would be able to tolerate closer than 1' for extended periods.
Well, in that case, I'd be for it. It won't make me jealous of the 5 (I have a 4 and my contract doesn't run out til next year so no plans on a new phone til then), but I certainly wouldn't be complaining (where as I might if they made the phone bigger or messed up the form in some way to make it less usable or really ugly).
It will be a nice extra when I get my "6" next year (that better have bigger storage by then, that and a faster processor is really all I really want/require out of my next iphone. Not that I would complain about extras other than those two things long as they didn't ruin the phone for what I like it for).

Same Screen Size But Smaller Borders?
I seriously doubt Apple is going to change the screen size so slightly because it may require a lot of software re-writes (unless the apps are truly resolution independent).
Perhaps, the screen only appears bigger because the borders will relatively shrink in the next generation????

The resolution would stay the same, so no extra coding would be required. Only the pixel density would change (PPI).
I don't think so... They skipped iPhone 2 and iPhone 3 and went right to "iPhone 4" because it was the 4th generation. Why wouldn't they call it iPhone 6 if it's the 6th generation?

Uh, no... the iPhone 4 was called the iPhone 4 because it was the 4th version of the iPhone (not because it came after 3 in 3G). If the next iPhone is called the 4S, that'd be the 5th iPhone model. So the next one after that would be called the iPhone 6.
It would go:
iPhone
iPhone 3G
iPhone 3GS
iPhone 4
iPhone 4S (or iPhone 5)
iPhone 6
Looks good to me. My 3GS is still a workhorse (although the home button is getting mushy), but the one thing I want out of my next iPhone is a larger screen. I think 4" is overkill, especially if they have to make the phone itself much bigger. I've been hoping for a 3.7" screen for a while, so I hope these rumors are true.

Basically, everything would just become a little bigger. The only thing I could see being reprogrammed for the larger screen is iOS itself to allow 5x5 icon rows or something. Apps would simple be enlarged though. And the difference would be so little that you likely wouldn't even notice in quality.
Actually, I do think having some border is good, but I don't think it looks bad. In fact, the more I look at it especially compared with the iphone 4, the more I think it looks *better* (in comparison the 4's sides and top and bottom look too thick). Of course it probably doesn't help that's a white iphone (I don't like the white iphone in general).
I think in black I'd probably be neutral between the two (black doesn't look as bad with that thickness I think).
And if they don't change the resolution, I still don't see much point. You're not really getting more screen real estate. I suppose it will be a little easier on the eyes to have bigger text/icons. But would that really make that much of a difference on that front either?
So that is fine, I dont think people will care if they skip 5. Why are you adamant that they wont skip 5?

I feel like apple could be attempting to spurn the rumors this time around by feeding a lot of different and false trails into the rumor mill. After the gizmodo incident and the press it got, they might be likely to try anything to keep their baby under wraps.
